The prospective payment system (PPS) was enacted on October 1, 1983. The Social Security Amendments of 1983 initiated the new system and contained provisions to base payment for hospital inpatient services on predetermined rates per DRG. PPS represents a major departure from the traditional reimbursement system—cost-based reimbursement—in that payment bears no relationship to length of stay, services rendered, or costs of care. For a given discharge, a hospital with actual costs below the designated PPS rate for a given DRG is permitted to keep the difference in payment. If discharge costs exceed the payment level, the hospital is required to absorb the loss. Payments for hospital-based physician services, which had previously been reimbursed according to a cost-based fee system, are included in the hospital’s PPS rate.
