Explain the importance of the correlation coefficient for diversification
What will be an ideal response?
The correlation coefficient shows how two investments are moving in relationship to each other. If the correlation coefficient is positive, they move together in the same direction, while if it is negative, they move in opposite directions. The latter is good for diversification, since the peaks of one offset the dips of the other.
