The problem with an externality is that it is a side effect of economic production, buying, and selling. To take pollution as an example, pollution is the side effect of manufacturing and other processes. Because it is not an INPUT into the production process, there is no direct cost associated with pollution that can be accounted for in how much an item should cost. So pollution is not reflected in the price of an item. And there is no financial incentive for a company to voluntarily avoid pollution, because such measures are expensive and would make their products much more costly than those of their competitors. There is no reward for being an environmentally responsible company in this instance, because you could not make a profit. This is why government policy is required to regulate pollution.
