Explain how a sudden change in productivity could lead to a change in economic output. Give an example.
What will be an ideal response?
Example: Suppose a pharmaceutical company develops a new drug that is much superior to older drugs. The company's productivity rises, in the sense that the same amount of capital and labor as before is used to produce a better (more valuable) product. The firm wants to sell more of this new drug, so it increases its capital and hires more workers. Thus capital investment spending rises, as does overall economic output. Because more workers are hired and thus have higher incomes, they spend more. Because it takes some time before all the adjustments are made, the rise in consumer spending, capital investment, and output last for a while, and all three variables change in the same direction at the same time.
